It's illegal because someone took commercial software made by Microsoft, modified it, and distributed it for free via torrents without any permission from MS. If you want an OS for free I suggest you look into Ubuntu Linux... it's free AND legal.
EDIT: It wouldn't be illegal for me to BUY a legit copy of XP and modify it for personal use (unless there's something I don't know about in the license)
,but it WOULD be wrong for me to get XP, modify it and put it on the internet for free. So, in answer to your question, it's illegal both ways.
