I recently picked up a copy of Windows XP 32 bit to use 16 bit programs with, but i can't seem to get it to install, whether it be dual booting with a exisiting windows 7(64 bit), or 500 gig external. whenever i try it gives me a 0x0000007B error. Any idea's on how i might remedy this problem?

You're installing Windows from the CD correct? Does it boot to the disk? If it does, is it letting you select a drive to install to? Is the external device available for selection? Also, are you sure Windows XP has the drivers for that drive on the CD? If not, you may need to download the drivers from the manufacturer's website and load them upon boot. It might not be able to see the drive at all. I have never installed XP to an external drive before. Linux is usually pretty straightforward about installing to external devices.
