I just picked up the above computer

I keep getting a reminder about setting up a backup, I also noticed in the control panel i can create a system image, is this the same as a backup?

if not what is the difference

The backup copies any important information you deem necessary to keep in case disaster strikes. The image or better terms system recovery cd allows you to reinstall the system back to factory in case the hard drive dies on you. I would disregard the backup but definately create the recovery cd's.
