I am going to buy win 7. 64 Bit Home OEM

And I know when I put the disk in I have to pick Costum Install to have it do a Format and a full install.

If I don't do this it will just do an install over my win xp I have now. And I think install win7.. in a folder called windows Od.

Am I right?

You can't upgrade from XP to 7, a clean install will be required.

You mean windows.old? You get that when you reinstall windows on the same partition as the original install. Basically what you call a side by side install and you would also get a dual boot menu at startup.
